restricting number of occupants in apartments

My daughter and son-in-law are looking for two bedroom apartments here in Santa Maria CA where there is a shortage of apartments and where housing prices restrict them to a two bedroom. They have three children ages 2 1/2 years, 1 1/2 years and 1 month. They were told by an apartment manager that it was against policy to rent a two bedroom to that many people because the landlord paid for water bill. Is it legal for them to restrict them from renting on the basis of number of occupants when children are involved, and if so what are the allowed restrictions?
